Same Position, Different Risk: Why the Business Plan Matters

A senior loan is not always safer than equity. How your place in the stack and the building's business plan combine into your real risk.

Same Position, Different Risk: Why the Business Plan Matters

Your real risk in a real estate investment comes from two things at once: your place in the capital stack and the business plan of the building. Being first in line protects you against losses that happen above you, but it does not change what the building is doing. A senior loan on a project that does not exist yet can carry more risk than preferred equity in a full building that pays rent every month.

Two investments, side by side

Investment A: a senior construction loan. You lend 55% of the total cost of a new tower. You are first in line with a mortgage. But the collateral is a construction site. If costs run over, the contractor fails or sales stall, what secures your loan is a half-finished structure, and finishing it may require more money from someone.

Investment B: preferred equity in a leased building. You sit behind a 60% loan on an apartment building that is 95% leased and has paid rent for years. You have no mortgage. But the building already produces the cash that pays everyone, and a modest fall in value still leaves you whole.

On paper, A is credit and B is equity. In practice, many experienced investors would call B the more predictable of the two.

A simple way to think about it

  • Position risk is how much value must disappear before you lose. The capital stack answers it.
  • Plan risk is how likely it is that value disappears. The business plan answers it.

Your loss is the product of both: how likely a fall is, and how big it must be to reach you. A thick cushion on a fragile plan and a thin cushion on a sturdy plan can end up in a similar place.

Where each combination tends to land

  • Credit on core or core-plus buildings: the most predictable income, with modest returns.
  • Credit on value-add or development: higher rates, paid for construction and lease-up risk.
  • Equity on core buildings: steady but limited upside, sensitive to interest rates.
  • Equity on value-add or opportunistic projects: the widest range of outcomes, from a multiple of your money to a total loss.

How we look at it

We never present an opportunity with only one label. Each one shows its place in the stack and its risk profile, and we explain what has to go right for it to work. Read the two halves in detail in how to read a capital stack and core to opportunistic, explained.

Frequently asked questions

Is lending always safer than owning?

No. It is safer than owning the same building. Across different buildings, the business plan can matter more than the position.

What makes construction lending risky?

The collateral is not finished. Cost overruns, delays and weak sales can leave the lender holding an incomplete project.
